Sounds like how in Persona 3, after midnight would be the time the demons come out in a parallel reality type dealio, except instead of demons you have pegasuses (pegasi?). I'm totally down with that.

Those things holding glow sticks are demons or something. Whatever they are, they aren't human. Whatever "fantasy world" they go to is a physical, organized place. Seeing as every battle takes place in a WWF/Boxing ring-like arena, the MCs are likely taking part in some sort of organized, televised, underworld tournament.
