what i can tell you is that kinect is awesome for kids who don't already play a lot on consoles with controller. they won't care about the little lag and stuff and i know from my nephew and niece that they love kinect.

and what is with those movie related games? madagacar, happy feet, toy story and so on? no clue if they are even playable but if it's for a very young audience it should be ok even if it's a 55% game lol.

I'd have to go for PS3 over the X360.

I can think of a couple for PS3, but none except for LIVE arcade or Kinect games for the Xbox.

little kids are not going to want to play 3D Dot heroes or motorstorm.  Im not talking about kids from 8-12 years old.  Im talking about little kids below the age of 7

You should specify the age range you are talking about. The word kid can mean almost anyone not an adult.

For example Jak & Daxter could be described as a kid game, but I wouldn't recommend it to a 5 year old. I'd point that 5 year old toward Kinectimals and send a 12 year old to Jak & Daxter or Viva Pinata.

So what kind of kids are we talking about. Big kids, Little kids, even kids with chicken pox?

In that case, I highly recommend either saving up the money to be used on other games (Lego City and Game and Wario should be good choices).  If they didn't have the Wii originally, then they can get tons of Wii games for like 20 bucks.  Wii Sports, Mario Galaxy, Mario Tennis, De Blob 1/2, Sonic Colors, Kirby's Epic Yarn, etc etc.

Until I get finish up my degree, I'm stuck selling games for a living, and this happens a lot.  Parents will buy an X-Box 360 or PS3 for their kids, and ask for me to recommend games.  All I could really do is point to the Lego games and a few Sonic games that we carry.  If your sister is a gamer and is going to use the 360 and PS3 and just wants a couple of games for the kids too, that's a whole different story, but if it's just for kids, I'd say it's a waste of money.

Then I would dump the older kid games like Jak & Daxter and Rachet and Clank. They aren't inappropriate for little kids, but I think they are too advanced for them.

Look at it like board games. With five to six year olds you're going to play Candy Land, not Monopoly.
