This honestly makes sense. If Xbox is already making a unified version of Windows that has that console-like experience, then having their own first-party handheld in an already crowded market with the likes of Asus, MSI, Lenovo, Valve even (since you can install Windows on your Steam Deck) etc. it doesn't really make much sense lol.
I wonder if the overwhelmingly positive feedback regarding the ROG Xbox Ally ultimately led to this decision. The biggest thing will be how the emulation works for Xbox console games.

Yeah, I'm not even disappointed anymore because I'm very likely going to get a ROG Ally Xbox 
I think it's the right move to focus on working with OEMs for the PC handheld market, it's already a crowded and competitive market despite being a small one too, ASUS will likely remain in the lead and I don't really think there's anything a Microsoft official PC handheld can offer which they can't so it makes the question of why it should exist a difficult one, it makes more sense to simply provide the OS for all these PC handhelds and bring the Xbox experience to them all, a Xbox PC handheld is likely just a weaker ROG Ally.
Focus their R&D on building a Series X successor which still serves a vital purpose to them as their consoles are currently home to tens of millions of Game Pass subscribers who they need to try to keep and let OEMs handle the PC handheld market. Work towards bringing Xbox emulation to PC and increasing Play Anywhere which will further make these OEMs Xbox like experiences.
In the future having multiple different "Xbox" handhelds to choose from a variety of different specs, form factors, etc. And I think Xbox should just do a super powerful Xbox PC hybrid for next gen with access to multiple PC storefronts but an Xbox experience first and foremost to carry over their current console fanbase. Any lower end specs can be done by OEMs.
I'm really excited for this Xbox OS/UI speculation and even what they have right now with the ROG Xbox Ally where it's an Xbox UI/UX with access to all storefronts, now they only need to expand Play Anywhere and bring full Xbox emulation to PC. And Xbox console like experience which brings across most of my library with access to all other storefronts and super powerful and built for me sounds like a dream, Lol.
