Microsoft can't even do console gaming properly. Handheld they would get destroyed, Europe and Japan are the handheld centers and neither region seem interested in anything MS gaming related.
If Microsoft made a handheld, it would likely have a feature list nearly identical to the PSP. I don't think they're capable of doing anything simple enough to have good battery life yet compelling enough to compete with Nintendo. I think that people at Microsoft are at least vaguely aware of this and having seen the PSP fail, they aren't going to step into the fray.
