The problem is if you simply upscalling to HD you get 0 benefit for TVs that already do a good job upscalling (most quality HD TVs). My HDTV upscalling every signal it gets to 1080p, because it has 1080 vertical lines and it displays all of them all the time. The odds of Nintendo putting a better upscaller in their system than the one currently in your average TV is slim to none.
If they actually render the images in HD and transmit them via HDMI they gain advantages with drawling lines (less jaggies), but gain very little with the textures so people would still think it is ugly.
There is no magical way to make SD content (with SD quality textures) look significantly better. Any real life gains would be minimal to none.
Doing either method would only drive the cost of the Wii up, and would gain minimal (if any) additional consumers.
