No, Deadspace is not scary. The main character is far too powerful for the game to be considered scary.
Isaac can pistol whip and stomp his enemy's limbs off for Christ's sake, how is that considered scary?
In order for a game to be scary there should be several things present.
1. Crappy controls (so it's hard to turn around and run away)
2. A weak main character
3. Few weapons and bullets along with very little health.

1. Tank mechanics were her coup de grace, she could hardly turn, let alone run
2. Two hit kills from invisible enemies? Yeah...
3. Only weapon in the last 30 minutes of the game, and it was just a friggin sonar gun?
If you can find a weaker main character than that, then by all means i will consider it the most scary game of all time XD

i'm just glad no one is saying bioshock, because that was one of the least scary horror games ive ever played.
but my vote goes to the gamecube REmake
Only scary game I played was Aliens vs Predator 2, as human. Back when it was released, I was really scared, all those dark forest or destroyed (aka no lights) buildings.

Bioshock wasnt horror. It had some suspense, and some creepy parts, but it wasnt a horror game.
Fatal frame 2? Your character is a little japanese girl with...a camera.

1) Resident Evil 2 & Code Veronica (tie)
2) Silent Hill 1, 2, and 3 (tie)
3) Fatal Frame II and III (tie)
4) any of the Forbidden Sirens
5) The original Devil May Cry (though an action game, there were some spooky parts)
6) Half-Life 2 (I can't remember which episode, but it involved an out-of-power elevator and then some other parts)
7) System Shock 2
8) Doom 3
9) Bioshock

Fatal Frame is pretty good.
I can honestly say the only 2 games that have ever really scared me are Silent Hill and Fatal Frame.
In terms of psychological horror, nothing has come close to SH1. There were times where I had to turn off the PS1 for a while because I was getting too scared. It scared a buddy of mine so bad that he didn't want to walk home alone after dark. :P
