The Pippin is Apple's first video game console. It was a huge failure and sold 49k life time.

Apple would crash and burn if they went into the handheld market.
First, they would need an in-house game development studio, which they don't have.
Second, they would need to recruit third parties, which they couldn't (see: Microsoft with the Xbox).
Third, they'd need to price it competitively, something which Apple seems to be incapable of doing for anything other than their computer hardware.
Fourth, despite all that, it would need to sell to some group other than a couple million hardcore Apple fanboys.

Touch screen wouldn't work for a console (who wants to walk over to their screen?) but it'd be okay for a handheld, but I doubt Apple wants to compete directly against the DS. More likely it's an ITouch idea with more gaming potential.
I think it's an interesting idea. If Apple ever sees an opening, I think they'll be the next company to jump into the games market, both handheld and home console.
As Nintendo is basically "the Apple of gaming," it's likely that Apple would enter with a very similar strategy and go after the same audience. Maybe that's not such a bad thing though, as Nintendo is going pretty much completely unchallenged right now in their corner of the market...
Maybe there's room for Apple.
