Microsoft would allow it because I don't think Microsoft is really all that enamored by the game business anyway. They like the prestige the XBox brand gives them, but letting Nintendo take management of said brand over I think they'd be OK with that.

Nintendo could also release games for Windows PC in that scenario.

Sony can't match that deal because I doubt they'd be willing to share control and licensing fees of the Playstation division with Nintendo. It's a better deal for Nintendo than just turning into a regular third party. 

A joint Nintendo + XBox platform would sell at least 50-60 million consoles (plenty for Nintendo to gain a wider audience), have all the third party support, and they'd also have Windows PC users to tap into, which is tens of millions more in consumers. 

Plus, they regain access to Rare's old IPs.

Nintendo has the recognizable and fun characters, while Microsoft has the ambitious hardware to get the job done.

Also, Metroid with Gears of War weapons is a nice thought.

It also makes sense because Microsoft could keep their XBox division staff employed too ... MS' HQ is like right across the street from Nintendo of America so they could just work with NOA. 

Even though they are a US company, I think MS really just likes the XBox division because it gives them something to point to and say "see? we have this other fun hardware division". Let them keep a foot in that water and they'll be happy I feel. They don't need the money from the game business, it means virtually nothing to their bottom line. 

This would be a much better situation for Nintendo than just going third party. Why go third party when you can get a pretty sweet deal from MS and still retain a lot of control. In fact I think Nintendo could negotiate a deal where they get a 60-40 split of third party revenue. It's not like MS really needs it. 

It also kinda bails MS out of the long term problem of potentially having to sell the XBox division. Letting Nintendo basically run it but still having an ownership stake, is a good compromise for them. 

And getting a sweetner like say Nintendo games on the Windows Store for PC would be a big catch for MS in combating Steam.
