It's kind of left up to interpretation, but the implications are that they are either actual physical manifestations of a person's darkest thoughts brought to life by Silent Hill or just hallucinations. I tend to think it's the former because in Silent Hill 1, you're not experiencing monsters based on Harry Mason's fears but Alessa Gillespie's.
