The internal storage of the Arcade is 512MB. Some of them is already blocked by the Dashboard, but AFAIK there's still about 300MB free which should be enough for 20+ games. It really depends on the game, because The Orange Box for example needs 40MB while other games need about 1MB.
Usually there are more games that require only 1-10MB of space.

The Arcade can play all games. There were 2 or 3 exception, because those games needed XBOX Live and that was not possible back then without a place to save the updates.
But this was solved by adding the internal memory.
