It refers to the type of tool. Axes give the clearest example: the Cheap Axe has an SP level of 0, and can't break stumps (or do special attacks). The iron axe has an SP level of 1, and by holding B you can do a special attack that destroys a stump in 6 hits. The silver axe has an SP level of 2, and can destory a stump in three hits, etc.
Basically, you need the next axe.
Turnips are actually your best bet, especially at this stage: 10 GP for a bag of seeds, 270 or so GP per turnip, only five days turnaround time.
And yes, Bessie is on the lowest level of the Green Ruins. Had you recruited one, it would have destroyed the Cockatrice for you...the first time.
