There is one area Nintendo needs to improve dramatically, and that is piracy protection ...

While I wouldn't expect Nintendo to drop the Wii simply do to piracy, I do think that Nintendo will probably release a new console earlier than they might like to to keep piracy to a minimal level. How they achieve this is up to them; they could introduce a "voluntary" upgrade that renders Wii games at HD resolutions with much stronger piracy protection, or they could introduce an entirely new system.

This is entirely possible. With Microsoft and Sony looking to extend this generation a bit longer than previous ones(due to the recession/increasing costs to make games), Nintendo could take advantage and release a new console in late 2011. This console would be slightly more powerful than the 360 and PS3(which should be very cost-effective...you can get a PC that's far more powerful than them for less than their costs right now).

It should be possible to produce something that is significantly more powerful at a reasonably affordable price (selling the console for $300 without losing much money). It is well known that it is easier to make something more powerful, which requires less energy at a lower price using newer processors than it is to reduce the size, energy use and cost of existing processors. An example of this can be seen by comparing the size, cost, energy use and processing power of the PS3/XBox 360’s GPUs compared to the GPUs on new low-end graphics cards today.

This isn't to say that this will be Nintendo's approach, but it should be entirely possible for them to produce a system that could take the games that are HD-Console/PC multi-platform and play them close to the mid/high levels of detail of the PC game while maintaining a resolution of 1080p and a framerate of 60fps if they wanted to.

Releasing a new console before Sony and MS is a bad idea.

Nintendo is currently pushing upstream with the Wii, which is why Sony and MS have announced their own motion controllers, for Nintendo first they want to beat Sony and MS's counterattacks, and once that Happens, Sony and MS will flee further upstream, and announce their next consoles, going further into the upmarket, at which point Nintendo will then release a new console since the Wii will have exhausted its ability to move further upmarket at that point, basically Nintendo is trying to force Sony and MS to flee further and further into Niche territory, launching a new more powerful console before Sony and MS wouldn't do that.
