MS has lots of money to burn, they care about market share and slowing down PS3's momentum. Short term pain for long term gain.
More consoles on market = more customers who will buy games, sign on to XBox Live and bring in more money to MS in the long run.
Money is made on the game sales and XBox Live subscriptions. It does not matter if you make a smaller profit on consoles by cutting price of the consoles. By August a new cheaper XBox 360 and a cheaper PS3 models will be available on the market.
