Lots of 360 games are upscaled but not because they are on DVD. The DVD format doesn't restrict resolution AFAIK. The only limit from using DVDs is lower storage space compared to Bluray discs. The reason you don't find DVD movies at HD resolution is because they wouldn't fit on the DVD unless they were horribly compressed at which point having a high resolution is useless.
PS3 games get upscaled also. Heck the gold standard for PS3 graphics GT5 is not at true 1080p (1920x1080). It's thinner horizontally and then upscaled.
