Does anybody remember that demo before the PS3 launched where F1 on PS3 was being played using the PSP as a controller? It had this cool feature where the PSP's screen was a rear view mirror for your car. Does anybody remember this?

That does sound familiar.
I think at the end of the day this whole field of "smaller device with screen to help control the game" is one of those things that Nintendo first made mass-market (GBA Link Cable), but didn't invent (which goes either to the Dreamcast VMU or to the PocketStation depending on how you interpret the purpose of the latter)

Yep. It's been here for a while and I think as tech improves it will just become more widely used. At some point I expect people to just accept that everyone will use it. Like what happened to rumble, analogue sticks and touch screens.
