There is still Nintendo...
And I don't know if quality would really drop, game companies (not all but a lot) take pride in their work, look at companies like Naughty Dog (or Bioware so I don't get flamed by the 360 fans). Also we as consumers tend to expect a certain level from our games. If they did merge and we started seeing a bunch of shitty games, I think the industry would take a hit, as we are accustomed to a certain level of gaming.
Granted, innovation may take a hit.
