With retailers not stocking the 20GB, Sony would be wise to can it and lower its manufacturing cost by manufacturing a single model. This is unless they can manage to sell it for $399 and get retailers to actually stock it. I highly doubt that Nintendo would drop the price of the Wii in reaction to a 360 price drop. Nintendo doesn't need to. Wii offers so much more the 360 can't. If price would be the only matter, Sony would have dropped the PSP price a long time ago, but even Sony knows that a price drop would hurt their system more than it would help. The DS would still be able to outsell the PSP even with the DS at 149$ and the PSP at 129$. EDIT: The PS2 is losing its momentum in Japan, in USA it will lose it soon because Sony focuses on the PS3 and most publishers shift their major resources to the Wii. As big games stops to be made and released for PS2 the momentum will die. In Europe the momentum for the PS2 will last the longest due to the fact that the last big games of the PS2 are going to be released a few months after the US release (Final Fantasy 12, God of War 2).
FFXII and GoW2 was already released. Anyways I think Sony might decide to drop the price of the PS2 soon. If it drops in price more non-gamers will be most likely to buy it causing the sales to increase again. Im thinking the PS2's price drop will be no more the $10 though.
