Yes they do. It's called XBLA and they make tons of profit off that. Why should MS focus on making a budget retailer game, when they could just do they same on XBLA and make much better profit? Save th budget games for XBLA and blockbuster games like Gears for retail.  

A budget game on ps3 like say Demon's Souls or Folklore has far more content and are far more indepth games then XBL games. Anyone who think's otherwise is deluded. That's not saying there aren't good xbl games just that it's a whole different level and when actually looking at the great xbl games MS hasn't made any of them. In fact I can't even think of one MS made, sure they published alot of them but that doesn't mean much with digital games since several published by MS are on ps3 and there's nothing to actually publish since there are no disks being made.

Small correction here: Publishing also includes marketing for a game and that's something Microsoft most certainly does.

Even that is way different then disc games though. They just put ads on xbl and never actually pay anything to advertise it. So it's basically free minus the severload to keep the game on there and having people download it.

I am pretty sure that I have seen ads for download games on video game websites in the past.

I know I have but I can't remember it being from anything other then games published by third parties.
