Well, it looks like a slightly less expensive model (to make) than the one we currently have. That is my guess.
An upgrade? Won't happen. An "upgrade" won't be put out for a cheaper price.
Then why would the upgrade require "game developers are going to have to figure out how to use the new machine and code for it"?

There will not be any upgrade. PSP is much more powerful than DS. Only thing could happen is a little facelifting a'la DS lite. It would be the same hardware. PSP is just 2 years old and Sony doesn't need to lose another huge amount of money to provide new platform. PSP has a lot of potential (333 MHz clock instead 222 MHz clock etc.)
That would be even worse. It would be a nightmare if someone bought a piece of existing software only to find out that it ran poorly on the new machine. The PSP should run everything the PSP2 can and vice-versa. To do otherwise would be to invite disaster.

Looks Sony's getting more agressive with software pricing now too. This scheme puts game prices in line with the DS. Hopefully 3rd parties will follow Sony's lead.

Prediction Aug '08: We see the PSP2 released fall '09. Graphically, it's basically the same as the current system. UMD drive ditched and replaced by 4-8gb on board flash memory. Other upgrades: 2nd analog nub, touchscreen, blutooth, motion sensor. Design: Flip-style or slider. Size: Think Iphone. Cost: $199. Will be profitable on day 1.
Well, I think it does affect sales. By how much? I'm not sure...
170 is a good solid price for an mp3 player, video player, has 4GB memory sticks, and plays games.
I think sales will pick up some.
