The HDD doesn't actually store 120GB's, just like the 20GB doesnt, nor does the PS3's HDD's. Infact, no hard-drive EVER has the exact ammount of space they are sold as. You can buy a completely brand new 250GB harddrive for your PC or one of the laptop HDD's to use in a PS3 or in a laptop but it sure won't have 250GB's worth of storage.
Either way - don't think for one second the 360's OS takes up more than 7GB. That'd be more than any Computer OS ever released. A brand new Elite has exactly 113GB if I remember right.
