Instead of looking for ways to lower the cost of games, how about subsidizing the console to get it in the $399.99/$499.99 range, similar to the first Xbox and recouping via software? The biggest hurdle right now is not the price of games, but the price of hardware. If they can't get the cost down, it's going to be nay impossible to sell it.
