Yeah, keeping it ventilated is probably just a good idea in general, so give it a little space.
You can go onto your PC and check what kind of video it is by looking at the properties. The PS3 can play Divx, Xvid (both .avi's), mpeg-4, mpeg-2, and quite a few others. It can't play matroska or something like a vob file unless you change it to an avi. A few other random file types I can't even remember can't be recognized too, but mostly obscure ones.
Every now and then there is just a file that was really badly encoded that it can't read even if it is supported. Some Xvid files you have to copy over to your HDD before it says you can read them. In that case, it will say unsupported if it is on your HDD or won't play, but when you copy it, it works fine.
The playback support is WAY better (and by WAY better I mean at least 10x better) than it used to be, but make sure you have updated the firmware. Otherwise, you won't be able to play just about anything.
