Silly question but, the players whose avatars where on those sunken ships have seen their characters die and are now forced to start over again or do their characters respawn in another place?

There's no permadeath, but like the emperor in Star Wars, each player have a clone lab. As their body dies, its spirit is transferred to a clone body. What hurts is the loss of ships and assets. So if you have invested heavily in a ship, it hurts like hell to see it lost - but that is part of the reason this game is so fun.
