They didn't decrease the player count because the engine couldn't handle it. They did it because 32 player matches in Killzone 2 were absolute clusterfucks on any map save Salamun Market and Phyrrus Rise. It was one of the more complained about things from the multiplayer, so they toned down the player count in the sequel.
They talked about it a good bit on the beta forums, saying how the game was simply more playable with less players. Just about everyone I played with agreed, though I kinda wish they had kept a few extra large maps around, simply limiting 32 player matches to those maps.
Also, there is no online co-op. It's only splitscreen, and everything we've seen so far points to it being available for the campaign only. Rumor is they hope to patch in online co-op later, however.
