I don't see why MS can't use a proprietary disc format based upon HD-DVD for software. It would make piracy that much more difficult and it would eliminate the multi disc issue and remove the constraints of working within the space of one DVD for developers.

They would have to use something like HD-DVD. A fully proprietary disk just for the next console would drive costs through the roof, both for development and for software developers. They WILL have to adopt some sort of higher storage media in the future, even if it means going cartridge (Think SD cards).
However DVD playback is a huge bonus, so disk will remain the medium of choice for now.

It wouldn't. HD-DVD is a dead format, but a modified version would be fine as a console only disc format. The Dreamcast used a proprietary disc format (GD-ROM) and the Wii uses a proprietary disc format (Wii Optical Disk). It's based on the DVD format, but it is proprietary: 4.7/8.54 GB DVD-based disc (RVL-006).
And flash based memory would only make games more expensive to publishers, even with the continuing trend of falling prices on NAND memory.

It'd be cheaper than BD-Rom possibly as they can use the defunct DVD production lines to fabricate it. I remember that was one of the reasons touted for HD-DVD winning. That means that Microsoft can ask for even more of a cut for game discs since they would own the format too.

Cheaper fabrication due to being able to use the same production lines was definitely one of the advantages of HD-DVD. Hard to believe differences in production cost per disc was made to be such an issue, but that's all history. In the end, the thing that killed HD-DVD boiled down to studio support, which naturally doesn't matter for the purpose of publishing games for a proprietary gaming platform.
They could even go with a dual format platform much like early PS2 games were published on both CD-ROM and DVD depending upon the amount of space a developer needed. DVD or HD-DVD.

Yeah, I was going to say the same thing.
HD-DVD would be a good choice because the drives can still read the DVD format. So you'd allow publishers to use DVD if that's all they required or HD-DVD if they needed more space and people could still play DVDs.
If you want HD movies that's what the Zune service is for.
SSD would be an intriguing option but I'm not sure it's cost effective yet.
