Secure SD/Sony Micro Stick and pure digital downloads. I would be going with the downloads. UMD adds mechanical complexity that is uneeded. UMD as a format did not and will not ever take the world by storm. The physical medium needs of the minority gamer base need to be satiated elsewhere by either some form of flash stick like Nintendo has been doing since forever, or not doing it at all.

Man you are asking for a sorta-kinda upgrade to the PSPGo. Shit, you're asking for an iGo, if you will.

Consibering 3DS carts can already have bigger games (UMD has 1GB maximum capacity and 3DS is already 2GB at launch and it will have bigger carts later on) and it will definitely be a lot faster and better in every way, there is no reasons to use UMD anymore, except perhaps price of the disc production. Even UMD drive would cost more than other alternatives. Producing handheld using carts costs less than handheld using UMD. So, it has now become inferior format in almost every way. PSP2 probably won't have full digital distribution but it probably won't use UMD either.
EDIT: Sorry, maximum capacity of UMD is actually 1.8 GB. That won't change anything though...
