The two tier $199 Arcade $299 Elite has been the rumor for some time now. And it actually makes more sense for MS from the standpoint of streamlining their inventory and distribution system.

I can't see the 60GB HDD going anywhere but away like the 20GB HDD. It's simply too small for where MS wants to go with DL content and distribution services. I would expect to see inventory clearing sales on these as they are pulled from production and the 120GB HDD is repriced at $99 (still a huge profit margin on a $50 OEM part).

The cost difference between a 60GB and 120GB HDD is currently next to negligible anyway from an OEM sourcing perspective. Even the difference in price between a $50 OEM 120GB HDD and a 250GB HDD is a mere $5 at the very least (as high as $25).

MS should (and probably already is) work on making larger drives available as well in the near future even if 120GB should be more than ample for those who aren't heavy DD users.

Assuming we see a $299 120GB 360 and possibly a $299 120GB PS3 Slim (after current 80GB inventory is cleared on sale at $299), it would be interesting to see how the sales measure up 3-4 years into the current console generation.
