This is an equally big problem on the PS3 when running 720p only games on a 1080i/p native display. The 720p image is stretched by the TV in order to fill the entire screen, which usually leads to significant image degradation and increased input lag.
The 360 is the only current console that comes with a high quality on-board hardware scaler.
