I think it works like this from what I read around (if anyone has different info, please correct me):
- You set the default resolution in the Settings>Display settings>Video Output settings. Let's say you set it to 1080p. From there you can also see what modes are supported by your TV, or set them manually I think.
- The XMB is always rendered at the default resolution you set there, so in this case your TV will show a 1080p input signal.
- Each game can decide how to upscale based on what you set as the default resolution, and what modes were detected as supported by your TV.
I remember reading from a Guerrilla developer that they always rendered 720p, unless the TV supported 1080i but not 720p (yes, some old TV models did this), in which case they went 1080i. This choice was because 720p looks better in general.
In the case of MGS4 the developers chose to really upscale to 1080p if set, but if I remember well MGS4 also has a reduced horizontal resolution (I think it's 1024x720/1080).
Short version: on the PS3 it's up to developers if really scaling in the game engine to the default resolution, or letting the TV do its job. The 360 on the other hand will always upscale to what you set.
