I don't know if it specifically violates a TOS, I suspect it does because MS are the judge of what is and what isn't offensive according to their TOS which SHE signed up to. Don't like it? piss off then!

CHILDREN use Xbox Live and they don't need to be knowing other people's sexual orientation anyway. Most little kids don't even know what a lesbian or sex is.

 I agree with you there too. That is why I don't play online.

But falling back to the old "2 wrongs make a right" argument is very weak. The little kids swearing and talking crap are even worse. But they aren't the ones in the limelight here, the people who are on the block are microsoft and this woman. Of the 2, microsoft is just enacting it's TOS. The woman is "going to the tabloids" with her story.
