You definitely can watch video's without being connected (my 360 is rarely connected, only when I want to buy a game), I do so by copying files to a usb drive and plugging the drive into the 360.  The update you mentioned downloads, but shouldn't ask again.

 

 

 

That's the thing. My burn my videos onto a DVD and only plays them when I'm connected to XBL. I also tried playing them off a memory card and it still wouldn't play them. It just kept saying that I needed the update that allowed videos to be played, even when I load my profile up.

So again, why is this happened if the update has already been downloaded onto the memory?
