It's not you, it's not your console, and it's not your set.

As it's been mentioned, dashboard is rendered at 1280x720. Upscaling it to 1080p via the 360's default video settings will result in a softer image (it shouldn't look pixelated).

So there's nothing wrong with your set up. Just sit back further, or if it's really bothering you, set the console output for 1280x720 for a sharper, albeit more pixelated image. It will never look as pixel for pixel sharp as the XMB interface which is rendered at 1920x1080.

 


 XD I'll tell you I was a little disapointed when this all happened, I was expecting something like my pc resolution but on the big screen but now I know I had some misconceptions I'm quite fine with it :D I would have hated it if there was a compatibility problem and I was stuck with not being able to put the console to its limits(getting the most out of it is what I wanted), but now I know everything is just as it's suposed to be so its all good and I'm glad, and I really apreciate every ones input :) and the HD consoles rock! but shhh, dont tell any of the nintendo fan boys cos I kinda used to be one hehe

I experienced the exact same disappointment over a year ago after buying an Xbox. I thought the HDMI connection would have made more of a difference for resolution interpolation and that the GUI would output a native scaleable resolution up to 1920x1080. Other than for viewing HD-DVDs, the Xbox is better suited for a 1280x720p/1920x1080i display. 

It's not a big deal though since virtually all games are natively rendered at 1280x720 anyway.
