Your right, it was shipments, but Sales still declined. Just look at the hardware weekly/monthly charts for NA and Japan. In both cases, each holiday period sees a decline in PSP sales. With most succesful systems, sales increase from one holiday period to the next.
As for expectations, Sony cut their targets. I know this isn't the best source, but it's all I can find right now.
- Sony today cut their profit outlook by 62 percent, blaming battery recall costs, the Japanese Playstation 3 price cut, and weaker than expected sales of their PSP console. According to a Reuters report, Sony reduced its profit target for the year to 50 billion yen from previous estimates of 130 billion yen. In addition, Sony reduced its PSP shipment target to 9 million units, down 25 percent from previous estimates. While Sony has seen the PSP console fail to meet sales projections, Nintendo has raised their sales target over the same period, making Sony’s assertions that they are holding their own in the market suspect.

In NA, November+December sales were down by 150,000 units or about 10%, which isn't terrible. I do agree that successful system sales ought to increase every year, but the drop in sales isn't enough to say the PSP is unsuccessful (especially considering Jan+Feb sales are up by 50,000). Basically, the PSP is in an in between stage where we can't tell at all what the future will hold; it is simply doing OKAY. I think a few easily implementable improvements will give it some solid momentum that will make sales "successful." Certainly improvements wouldn't hurt the system.

Prediction Aug '08: We see the PSP2 released fall '09. Graphically, it's basically the same as the current system. UMD drive ditched and replaced by 4-8gb on board flash memory. Other upgrades: 2nd analog nub, touchscreen, blutooth, motion sensor. Design: Flip-style or slider. Size: Think Iphone. Cost: $199. Will be profitable on day 1.
