At some point Blu Ray will be needed, but not yet. The problem right now is one of royalty fees, not technical limitations. I understand Microsoft doesn't want developers shipping on multiple DVDs, but if the alternative is allowing the 360 to receive inferior versions of multiplatform games that's even worse. I think Microsoft will concede, but if they don't, I'll be looking much more seriously at the PS3 for multiplatorm games.
It took forever for DVD-ROM to fully replace CD-ROM in gaming PCs. I expect the Blu Ray transition will be just as slow. The new 4x Blu Ray drives should be excellent for gaming, though.
