my second para was questioning why they even made it and most of all wasted time at E3?

whatever peter said to the E3 demoees last year but everyone wo got the demo was bahing NATAL and MILO

IGN said that it was all not true AND that tech didn't work according neither was MILO but MS told them it will develop over time

Why they made it? Maybe because they believe people will like it? Or because Molyneux is "obsessed" with making you bond with an AI? I mean, he has this vision, and he thinks people will like it, so why wouldn't he make it?

And it was used at E3 to generate more hype for Natal as well as show the game off.

Also, they had only had 2 months with Natal by then, so it's obvious the thing wouldn't be very polished.

Oh, I just looked for the IGN impression of Milo, and it's completelly different from what one would expect given your comment:

"Though none of us got to see the picture-scanning segment or the aforementioned fish-skipping moments from Monday, Milo did react to most of what we did in a believable way when we did it "properly." Obviously, there's still a long ways to go... Even so, the potential for this game and how you could ultimately interact with the character is very high, and I'm excited to see where it goes next."

He also says he was impressed by Natal. And by the way he describes it, he made confunsing questions, and those gave Milo problems, but the thing worked when he dropped those. Again, just like a chatterbox, it's not intended to be used trying to break it, but if you try to see how much of a conversation you can actually squeeze out of it, it can be fun even when the thing itself is very rudimentary. Kind of like a puzzle.

So, yeah. But Milo has been "reannounced" (or un-canned), so you really have no point in saying they realized they couldn't make it or anything like that.
